How Buyers Model Your Business: LBO Math at a Glance

Before a financial buyer names a price for a private company, that buyer typically builds a model. The most common version is the leveraged buyout, or LBO, model, and its logic explains a great deal about why some businesses command a premium and others sit unsold. The model is not mysterious. It works backward from a target return, testing how much a buyer can pay today, fund with borrowed money, and still earn an acceptable profit when the business is sold years later. Understanding the mechanics at a high level helps an owner see a sale the way the other side of the table sees it.

What a financial buyer is trying to solve

A financial buyer, most often a private equity firm, purchases a company as an investment rather than to fold it into an existing operation. The goal is a targeted return over a defined holding period, after which the business is sold again or taken public. This differs from a strategic buyer, which acquires a company to capture synergies with its own operations and may pay a higher premium as a result. Because the financial buyer plans to exit, every assumption in its model points toward one question: what return does this purchase generate on the equity actually invested?

The entry multiple sets the purchase price

The starting point is the entry multiple. Buyers commonly value a company as a multiple of its earnings before interest, taxes, depreciation, and amortization, known as EBITDA. Multiplying EBITDA by the entry multiple produces an enterprise value, which anchors the purchase price. A business with roughly two million dollars of EBITDA valued at, say, six times EBITDA would carry an enterprise value near twelve million dollars. Entry discipline matters greatly to a buyer, because paying a lower multiple for the same earnings means committing less capital and, all else equal, earning a higher return. This is one reason buyers negotiate hard on the multiple rather than treating it as a formality.

Debt and equity: how the purchase is funded

The defining feature of an LBO is leverage. Rather than pay the full price in cash, the buyer borrows a substantial portion and contributes the rest as equity. Published education on the structure describes debt commonly funding a large share of the purchase price, with figures often cited in the range of roughly half to two thirds, and in some deals higher, while the sponsor equity covers the balance. One widely used illustration puts a common split near sixty percent debt and forty percent equity. The debt itself usually comes in layers, from senior bank loans at lower rates to more expensive subordinated or mezzanine tranches, each with its own repayment terms.

Leverage magnifies returns because the equity investor captures the gains on the entire enterprise while only funding part of the price. That same leverage magnifies risk, since the borrowed money must be serviced whether business is good or bad. The buyer assembles a sources and uses schedule: the uses side lists the purchase price plus transaction and financing fees, and the sources side lists each debt tranche and the equity that plugs the remaining gap.

Cash flow pays down debt over the hold

Once the deal closes, the acquired company carries the new debt on its own balance sheet, and its cash flow services that debt. The model projects several years of operations, generally in the range of five to seven, building a detailed schedule of interest expense and principal repayment. Free cash flow that is not needed for operations or interest goes toward paying down principal. Every dollar of debt retired during the hold increases the equity value, because less debt stands ahead of the equity holder when the business is eventually sold.

This is why buyers prize predictable cash generation. A company whose earnings swing sharply from year to year cannot safely support as much debt, because a weak year could threaten the interest payments. Steady, visible cash flow supports more leverage and a faster paydown, both of which improve the eventual return. Deleveraging is often described as the most mechanical of the return drivers, since it can produce a solid result even if the business is sold at the same multiple it was bought for.

The exit multiple and the holding period

At the end of the hold, the model assumes a sale. The exit value is calculated by applying an exit multiple to the final year EBITDA, then subtracting whatever net debt remains. What is left is the equity value returned to the investor. Careful buyers usually assume an exit multiple equal to or slightly below the entry multiple, treating any increase, known as multiple expansion, as upside rather than a plan. Relying on selling at a richer multiple than was paid is the least controllable of the return levers, since it depends on market conditions years in the future.

The holding period matters because time compounds. Financial buyers commonly target ownership of roughly three to seven years, with around five years a frequent assumption. A given profit earned in three years represents a far higher annualized return than the same profit earned in eight, which is why the length of the hold sits at the center of the math.

IRR and MOIC: the numbers that decide the deal

Two metrics summarize the result. The multiple on invested capital, or MOIC, divides the equity received at exit by the equity invested at entry. A MOIC of 2.5 times means the buyer received two dollars and fifty cents for every dollar put in. The internal rate of return, or IRR, expresses that gain as an annualized percentage, which captures how quickly the money was earned. Educational sources describe financial sponsors commonly aiming for target returns in the vicinity of twenty to thirty percent IRR, with a MOIC often around two to three times over a five year hold, though the exact thresholds vary by fund, deal size, and market.

Returns attribution analysis breaks the total gain into three drivers:

  • EBITDA growth: earning more each year through revenue growth or margin improvement, generally viewed as the most sustainable source of value.
  • Debt paydown: reducing net debt with free cash flow, the most mechanical driver, effective even at a flat exit multiple.
  • Multiple expansion: selling at a higher multiple than was paid, the least controllable driver and usually treated as upside.

Why clean, predictable, growing earnings model to more

Running the same math across many businesses reveals a consistent pattern. A company with clean financial records, predictable cash flow, and a credible growth path fits the model on every axis. Predictability supports more leverage and safer debt paydown. Documented, defensible earnings reduce the risk that reported EBITDA gets revised downward during due diligence, which would lower the price directly. A visible growth story feeds the EBITDA-growth driver without forcing the buyer to bet on multiple expansion. Each of these traits pushes the modeled return higher, and a higher modeled return is what allows a buyer to justify a higher price while still clearing its threshold.

The reverse is equally instructive. Volatile earnings, owner-dependent operations, thin records, or customer concentration all force a buyer to lower its leverage, widen its risk assumptions, or discount the price to protect the target return. The model does not punish these traits out of bias. It simply prices the risk they represent.
